Are REITs a stable investment?
Performance-wise, REITs offer attractive risk-adjusted returns and stable cash flow. Also, a real estate presence can be good for a portfolio because it provides diversification and dividend-based income—and the dividends are often higher than you can achieve with other investments.
REITs historically have delivered competitive total returns, based on high, steady dividend income and long-term capital appreciation. Their comparatively low correlation with other assets also makes them an excellent portfolio diversifier that can help reduce overall portfolio risk and increase returns.
A potential drawback of purchasing non-traded REITs are the high up-front fees. Investors can expect to pay fees, which include commission and fees, between 9 and 10% of the entire investment.
Any increase in the short-term interest rate eats into the profit—so if it doubled in our example above, there'd be no profit left. And if it goes up even higher, the REIT loses money. All of that makes mortgage REITs extremely volatile, and their dividends are also extremely unpredictable.
Typically, the upfront costs of investing in a REIT are low, while their risk-adjusted returns tend to be high. Because the healthcare industry is historically defensive during times of economic crisis, investing in a healthcare REIT can offer growth potential during a recession.
The value of a REIT is based on the real estate market, so if interest rates increase and the demand for properties goes down as a result, it could lead to lower property values, negatively impacting the value of your investment.
A high interest rate environment and bearish investor sentiments have made it a tough year for REIT companies. In general, REITs are underperforming the real estate sector, which isn't exactly having the best year of its life either.
In 2023, more institutional investors will likely consider REITs as part of portfolio completion strategies to gain geographic diversification or sector diversification, or to enhance their portfolios' ESG attributes. Our 2023 outlook wouldn't be complete without a deep dive into the institutional investor space.
With government bonds, the investor is a creditor of the government. Stocks and REITs are not guaranteed and have been more volatile than bonds.
Moreover, low interest rates contribute to higher valuations. Also, REITs are widely known for their regular dividends. With rate cuts on the line in the coming year, dividend yields for REITs are likely to be on the attractive side compared with the yields on fixed-income and money-market accounts.
What I wish I knew before investing in REITs?
This is the biggest and most important mistake that REIT investors keep on making. They see REITs as "income vehicles" and therefore, they will select their investments based on their dividend yield. In their mind, the higher the better. But in reality, the dividend is just a capital allocation decision.
But since REITs are invested in property, there's more protection against the horror show of having shares crash to $0. By law, 75% of a REITs asset must be invested in real estate. The market value of the property owned by the REIT offers a bit of protection, as long as the value of the property doesn't go to zero.
If a REIT fails to meet the 95-percent or 75-percent gross income tests but meets the requirements set forth in IRC § 856(c)(6), the REIT does not lose its REIT status but instead pays the tax imposed by IRC § 857(b)(5).
REIT Stock Performance and the Interest Rate Environment
Over longer periods, there has generally been a positive association between periods of rising rates and REIT returns. This is because rising rates generally reflect improvement in the underlying fundamentals.
REITs. When interest rates are falling, dependable, regular income investments become harder to find. This benefits high-quality real estate investment trusts, or REITs. Strictly speaking, REITs are not fixed-income securities; their dividends are not predetermined but are based on income generated from real estate.
As interest rates rise, they can depress the price of these REITs. So while dividends may climb with interest rates, the price of publicly-traded REITs may decline. Historically, REITs are one of the better-performing sectors during inflationary periods.
Direct real estate investments may be more expensive upfront but give investors increased control and flexibility. Both real estate and REITs can help investors hedge inflation and market downturn risks. Both can also be a source of regular cash flow, though REITs are a much more passive investment than real estate.
Investors in real estate investment trusts (REITs) were hit hard as the Federal Reserve has aggressively raised interest rates in 2022 and 2023. REITs invest in real estate, lease it to tenants and trade on the stock market like a stock.
If you are interested in a real estate investment that is reliable, hands-off and offers dividends, REITs could be the answer. If you're looking for a higher-risk – but high-potential – investment or want to be able to invest in specific companies you admire, buying individual stocks could be the answer.
REITs Could Offer Investment Opportunities in 2024
Looking to 2024 and beyond, it's clear that potential total return outperformance, attractive pricing with converging valuations, and solid balance sheets likely will increase the appeal of REITs and offer investors tactical and strategic investment opportunities.
How are REITs performing in 2023?
Share prices for US real estate investment trust stocks jumped in the fourth quarter of 2023, outperforming the broader market. The Dow Jones Equity All REIT Index closed the quarter with a 17.9% total return, while the S&P 500 logged an 11.7% return for the quarter.
If you invested in the REIT outside of your Roth IRA, the dividends would be taxed as income. In many ways, investing in REITs in your Roth IRA is the ideal way to invest in a REIT. Their dividends greatly compound over time and you won't have to pay taxes on them when you reach retirement age.
According to the data, REITs have outperformed stocks over the long term, delivering an 11.9% average annual return from 1972 to 2021 (compared to 10.7% for the S&P 500). At that rate of return, a monthly investment of $300 in REITs would grow into $1 million in about 30 years.
